While I have tried a number of musical instrument apps on iPhone and they all are very good (especially MooCow Music's piano and band apps), there is a new player in town called Ocarina. Check out the videos:

Pity they couldnt figure out an ipod touch version, but it looks like it uses the microphone...
Yes, it uses microphone and is pretty cool. You can however try another app called uFlute (it is free). Although not as good as Ocarnia, uFlute has an option where you can use it without microphone).
